Dithering lets the graphics card have a smoke and a cup of tea before deciding what to work on, use LOD means that the Legion of Doom appear on your screen for a short time.
Alternatively:
Dithering is the process of juxtaposing pixels of two colors to create the illusion that a third color is present. A simple example is an image with only black and white in the color palette. By combining black and white pixels in complex patterns a graphics program like Adobe Photoshop can create the illusion of gray values.
And use LOD is:
lod.enable; set this to 1 to enable LOD (the default) or 0 to ignore any LOD modeling. Setting it to 1 is highly recommended.
lod.factor; this factor is used on all LOD distances. Normally 1 for the designed LOD distance. Values under 1 will make LOD models being used quicker (a value of 0 even removing all LOD models), and values over 1 will avoid LOD kicking in too soon (if you have the CPU power to spare!).
Basically LOD is level of detail and thus using it pretty much automates graphical detail.

So, if i got the computer power to handle it, and i want the best possible graphics (not worrying about FPS performance), i should set LOD to >1 so that higher level models stay for longer at further distances, correct?
However, setting LOD to 0 (off) would remove any LOD models, but does this mean the game will default to the highest quality model then at all distances?
I've got a beefed up system (AMD FX-57, 2GB Corsair RAM, BFG-OCed 7800GTX and 2xWDRaptors in RAID-0 on Asus NForce4SLI board) and i want the best possible graphics. What option do i choose?

Dithering should be off unless you're on 16-bit color, and LOD should always be on. - Proud member of the [23].

For best performance? Or for best graphics? You are not qualifying your response..., and my understanding of graphics is enough to know that it can't offer both.

Performance, though I have yet to notice a difference with it on other than it makes my ships look retarded from certain distances.. though i leave it on in case.

Best performance.
There's hardly any visual difference--the point of LOD is that at very long ranges, when a ship is only visible at a point, its only rendered as a point. Without LOD, it renders the whole ship... and then reduces it to a point anyways.
The difference is very noticable (its not a matter of better or worse though--they look different, but neither looks bad), but the performance difference is huge. - Proud member of the [23].
