I believe that it refers to dropping the effectiveness of a weapon until it does as much damage as its foam rubber equivalent. The term has been generalized to changes that make anything less effective.

Nerf:
Among game developers, MMORPG designers in particular are especially likely to nerf aspects of a game in order to maintain game balance. Occasionally a new feature (such as an item, class, or skill) may be made too powerful, too cheap, or too easily obtained to the extent that it unbalances the game system. This is sometimes due to an unforeseen bug or method of using or acquiring the object that was not considered by the developers.[2][4] The frequency of nerfing and the scale of nerfing vary widely from game to game but almost all massively multiplayer games have engaged in nerfing at some point

Yeah, the term is actually related to nerf guns, not nerf balls. As in, they took your actual working shotgun and gave you a nerf (toy) gun instead.
Anyway.

Well let's be clear. Nerf is a brand name used by Hasbro for its line of toys using polyurethane foam. The original toy was a nerf ball. Some people claim it stands for "non-expanding recreational foam," but there's no confirmation of this.
The general idea is that when you "nerf" something you make it weaker, less powerful, less dangerous. A nerf bat is a less powerful bat, a nerf ball is a less powerful ball, etc, etc. ----------------------------------------------------

The term originated from Ultima Online, when balancing changes reduced the damage of a popular sword. The players complained that it felt like they were wielding a nerfbat (yes, the soft foam toy) with the amount of damage it was doing post-patch. The term has lived on.
