This kind of idea has been around in many multiplayer games for years; a client records a "demo," essentially just a stream of all the information the client is recieving from the server.
You "play back" the demo using the client, and the client replicates all of the movements/shots/hits etc as would have happened when the demo was originally recorded.
Many of the Counter-Strike and other Half-Life mods that have any kind of video following (CS especially) is recorded like this; Half-Life has a command which takes a screenshot every 1/x times a second, where x is the desired frame rate.
You record a demo, do something you want to turn into a video, play back the video and find the point you want to record from. Issue the video command with a framerate, and the game then slows itself down to the required speed to take and save a screenshot every x times per second. Throw all the screenshots into a video editor, encode it, add audio and your done!

Also, as some sort of player would be needed to play back the files, a browser plugin for IE AND an Extention for Firefox (as I don't use IE) would be great so these 'saved state' files could be displayed on webpages
