Does level 2 or level 5 do anything. Do the modules take less damage with every extra level?

This is correct. They will still take as much damage, but over a longer period.

in other words, Thermo 4 = lasting longer on overheat than thermo 2

But much longer? In my limited experience, there's been very little difference between Thermodynamics at level 2 and at level 4.

12.5% longer between lvl 4 and 2.
Thats not much longer for lasers because they burn fast and you usually overheat all. But it is longer for tank and specially for EWAR, extra scram and web range, extra points on ECCM...
Lasers on APOC with TD lvl 5 last 1-2min b4 going bust. But for EWAR that 10-15% is about 1min longer or more..

TBH, you're not supposed to overhead as standard to begin with. Overheating is something you do when shit's about to hit the fan and you need extra muscle out of your modules to stay on top of the shitstorm.

YOU overheat as standard, the person your shooting is not allowed to under any circumstances. It's damn annoying killing someone, then having to rep their modules before you can sell 'em.
But Yer I pretty much O/Heat in every fight.
Shoot 1st, shoot some more, keep shooting, some more shot, and if anyones alive after ask a few questions.
Just a soldier following orders.
